Discount points are not an easy topic for many new borrowers. It is a simple enough concept: in order to lower the interest on your mortgage, you pay your bank some cash upfront as an incentive to lower the rate. When the rate is lowered, so will the monthly mortgage payment.

When lenders speak of a point, they mean 1% of the total loan. For example, for a $200,000 mortgage, each point would be $2,000. You can pay more than one point and reduce your loan rate even more.

Your mortgage loan rate is calculated primarily by your credit worthiness, but whatever the rate on the loan, paying points will make it lower. If you are quoted 6% on your $200,000 loan, you may receive another quote for your loan if you were paying points. There is no set amount, but most banks will lower a fixed rate loan by .25% and an adjustable rate mortgage by .375% for each point paid. In the case of your $200,000 home loan that you are willing to pay $2,000 for one point, your mortgage would then be reduced to 5.75% for a fixed rate loan and 5.625% for an adjustable rate mortgage.

If you inquire about a mortgage rate, you will most likely see the rate quoted with the points. In other words, the quote could be 6%, 5.75% (1 point), 5.5% (2 points), etc. On the next line, will be the quotes for 7%: 6.75% (1 point), 6.5% (2 points), etc. This is what makes it critical that a borrower know what the point system represents.

It is clear that a monthly loan payment will be lower with a loan of 5.75% than with a loan of 6%, but you have to consider the points. This sounds like it would always be a worthwhile investment, but you have to keep in mind that you are really paying interest up front. If you only held onto the mortgage for a short while, after you sell the house or refinance, you will have paid this interest for a loan you no longer have. You have to spread the cost of these points over the time you plan to live in the home.

Many times home sellers employ points to encourage buyers. A seller may advertise “seller pays points” to attract more buyers. But keep in mind that this may raise the price of the house by the amount of the points.

There is no obligation on the part of the borrower to pay points. It’s a decision that a borrower can examine depending on all of the other factors in the mortgage.

Assessments – does the seller or buyer pay for assessments that are a lien?

Expiration – a date and time when the author must be accepted before it becomes void.

Commissions – which party owes a brokerage commission and how much it is.

Pest control inspections – gives fire the right to inspect for insects and certain other rights or options if wood destroying insects are found.

Occupancy are operating permit – this is used to ascertain validity.

Inspections (city and/or county) – to ascertain compliance with local building and permit regulations.

Personal property – a list of what is included in the sale, this is usually furniture and equipment.

Existing leases – these must be delivered to the buyer as they remain binding.

Arbitration – stipulations for settlement to be conducted by a specified arbitration board in the event of disputed terms.

Encumbrances – the buyer is to take title subject to encumbrances, or provide, within a brief period of time, objections to restrictions, easements and unpaid taxes that must be cleared by the seller.

Although not all of these terms will appear in every real estate purchase contract these are some of the normal ones which you should understand fully before signing any purchase contract. Your real estate agent or broker should be very knowledgeable on all of these points and able to further help you understand any of the real estate purchase contract vocabulary terms which you still fail to fully comprehend.
